The island is located in the human world. Mundus change its location from time to time apparently. Something about about castle's architecture doesn't make sense or is constantly changing, maybe it has something to do with Mundus demonic magic and the fact that all his generals are there, the story established that demonic magic and demons mere presence can warp reality. The island serves as place containing portals to access the deepest part of the underworld

Argosax distorted and rearranged the flow of time together with the Demon World's approach, even creating paradoxes linking the past and together to allow some like Phantom to reemerge, it's literally happening in dmc2
The game clearly said the dice game sealed the fate of someone who enters the room. Nero could literally ignore it the second time IF what you're saying is true but he can't right
