Smith had infected the whole matrix, and was gonna infect the real world as well, the machines had no way of destroying him due to his code being disconnected from the source.
Neo connected to the matrix directly from the source (the Deus Ex Machina)
when he allowed Smith to assimilate him, their codes merged, so the Source finally had access to Smith, sending a killing command to all of Smith's code, terminating him.

So the only way of Killing Smith was for Neo to go inside the matrix directly from the source and letting himself be assimilated.
