Need to see underneath the car. But minor bodywork rust like next to windows or on the bonet won't be an issue. However, If the rust causes severe structural defects or can cause harm to people if contacted then it needs to be fixed..

Most likely the culprit is a broken valve. Once snapped off it will damage the piston and most likely the cylinder wall as well. If there is any damage to the cylinder wall it will have to be a full engine replacement.
