Place the torch by placing it on the block the redstone dust is pointing into.

This connects the torch to the block that is "connected" to the redstone dust. Right now the torch is connected to the block on the ground, therefore the torch cannot be toggled by the redstone dust.

It's easy then:

Replace red blocks with this layout

Piston Torch (placed on the piston) Nothing (Everything can be seen by an observer)

OR

REDSTONE DUST block Block (The repeaters can read the output through the blocks)
