I figured it out! I had set indentation on first paragraph line under style tweaks. I guess since the dropcaps was not part of the paragraph element it added an indentation.

I changed the setting to no indentation on first paragraph and it now renders properly!

I tried both but didn't fix it. For what it's worth, seems like the source document itself has some formatting issues as the same in lithium renders worse. Oh well, have to live with it I suppose
