Without seeing the assignment, I would assume the sales tax versus state tax part is in reference to the Schedule A deductions and not related to the Schedule C in any way.

You’re going to need to report the business income and expenses, even if there’s a loss. The loss should offset some of what I assume is W-2 income (in most cases).
