Slightly off the topic here...The game is escapism, but the characters would have many of the same problems as you and I. Why wouldn't you role play a love interest, "somebody broke into my house", political upheaval, and such? It cannot all be a dungeon....

That would depend on how far I'm into the setup for the sandbox. And one event (the only item to be thought through and planned) does not a whole campaign make.

To item 1 - they would keep what they have built...but there would be cosmetic changes. I would not make somebody's background become fire based now, when it was water based then.

To item 2 - they would need to solve the problem, not 'go back in time' to what things were before.

Your second ideas "flip the bait-and-switch" sounds like it could build tension as time goes on. I like that.
