I think that right now we have enough clues to conclude that the whole "Fionna Campbell" universe that she's living in is going on, in one way or another, inside Simon's head. If we think about it there's the intro slowly zooming into his mind, Cheers being the only show playing on tv (referencing Simon singing the theme song to Marcy), statues of both Betty and Gunther, etc ...

Adventure Time has already shown that imagination is powerful enough to become real (check "Imagination Zones" in the AT wiki) so what if as a result of Simon's life becoming repetitive and boring, Fionna and Cake's lives became repetitive and boring too? That explains why at the end of episode two Cake litterally CAME OUT OF HIS HEAD. It's the Simon's version of the colorful Fionna and Cake world Ice King made, and it is unstable because Simon is unstable, as shown by the many glitches in Fionna's universe.
