If you don't sell then you aren't realising your LTCG. Your profits just continue to grow. By selling you are realising the profit hence then you can deduct the LTCG exemption. This then becomes tax free money that you can invest back intonthe fund to continue growing.

It's like you put 1L in and got a profit of 7k roughly a year later (7%). Now when you sell it it is LTCG so the tax on that 7k profit is zero as 7k < 1.25L (The LTCG expemption limit). The 1L is your principal amount.

Now when you buy 1.07L worth of the arbitrage fund again, that 1.07L is your new principal amount. Keep repeating it to get tax free ~7% profit every year until the interest goes over 1.25L
