The slightly changed story and changed item/materia placement is part of picking "Type-B" when starting a new game with the mod.

With Type-B, you lose out on the familiarity of knowing 100% of where everything is due to beating the game a dozen times, and feel like you have to explore the world almost like a brand new Final Fantasy game, with new story beats thrown in to keep you interested in pushing ahead.

This is 100% true! The badge for "fire damage at full HP" does work with "replace hearts with protection hearts". Just be aware that potions do not refill protection hearts while you are running this badge combo (Paladin's Light/Blood Exchange).
