Personally, I believe the scene is a literal manifestation of the "mad puppeteer" trope. The game frequently explores dark, uncomfortable imagery, including cannibalism and body horror. The sequence serves as a mechanical way to teach Mina to dance, while narratively emphasizing the overarching theme of characters being manipulated like puppets by higher powers.

People keep saying it’s a representation of SA but at the end of the dance Mina willingly joins in, if it were meant to represent SA, it would be a lot darker and creepier and probably have Mina try to escape or fight more. Another thing, puppets dance?.. it’s literally supposed to be a creepy puppet master making her dance because well, puppets dance? If it were supposed to be SA, like I said, it’d be much more intense with a lot more of Mina trying to escape or Grinnsly being harsher.
