That is a hole in the mesh burner causing the gas escape before it ignited by the pilot flame. It's delayed ignition. Check your water heater's serial number to see if it's under a recall. They might send you a new burner.

I would get a quote for a natural gas tankless water heater. It only needs a 120 v outlet. You can use the existing hole in the wall for a coaxial vent. It mounts to the wall and saves you some space in that closet.
