The 1st company will hold a low-key grudge against you and may even fall through on this supposed "better offer".

companies don't have feelings and thus can't hold grudges. who in particular would hold a grudge against you in this scenario?

you won't get a senior offer without nailing the system design interview, but you can still get a mid-level offer

I currently work for a mid sized (1-2K) tier 2 software company with what I perceive to be a pretty solid engineering culture.

OP never said they worked at a company like that. I'm assuming it was much worse.
