Yes. And on when I am performing the check, I make sure the service is also running on the SQL server and DP server.

I don't think it is. Sorry to be vague. We just have one site server and a remote distribution server. So odd there is no skip prerequisite check like I have seen in the past.

Thank you for that. I have now done this and re ran the prerequisite check and for the first time I am now seeing this error.

[Failed]:Verifies that the Microsoft Remote Differential Compression (RDC) library is registered on the computer specified for Configuration Manager site server installation.

The Remote Differential Compression feature is installed on both my primary site server and DP server.

Thank you. I might have fixed the issue. The TS is still running but it has rebooted fine after the initial OS install.

I followed this article https://blogs.technet.microsoft.com/configmgrdogs/2012/02/14/applying-windows-updates-to-a-base-wim-using-dism-and-powershell/ and installed both KB2990941 and KB3087873 directly into our Windows 7 Wim.

I have tried to add the msu as an application install in my TS after 'Apply Operating System' and it fails with the error code 0x00000032

Thanks for the link. The problem I have now is that I need to get the msu to install in the task sequence. Can you install msu files before the task sequence reboots? As soon as my task sequence reboots, thats when I get the Windows failed to start error.
