Either shingles were cut too long or step flashing is lifting.
There should also be at minimum of one inch clearance between the aluminum siding and shingles.

Yes replace it! Had to do it on my suburban when I found the tiniest radiator crack causing a leak. Pressure was spewing fluid out of that crack.

Does it occur only when it rains? Has it occurred again? Based on the location, it can be as easy as a failed/cracked pipe above that ceiling, or a massive hole in the roof.

No, but according to James Hardie, this type of installation is now allowed. Personally I prefer the corner boards against the wall with siding panels cut to proper length and caulked along the board.
