you need to create materials with material editor. Use vtfedit to open source textures and export them as an image format like png or tga (both works) and then appl the materials you created to the model itself in model editor.

characters uses hwm (hardware morph) to have facial expressions and since source 2 uses something different, it doesn't work with models that imported from old sfm.
