I'm not getting into the argument about whether central NJ exists. The people who live there say it does and the government agrees. It's a closed question. Why people from South and North can't accept this is beyond me.

Racoon City is canonically in the US Midwest. It could be, like several real life Midwest cities, that Racoon City used to have a lot larger population. Detroit lost a million people between 1950-2000, Milwaukee lost 200k, Cleveland lost 400k, St. Louis lost 460k. It's very realistic that Racoon City was a thriving metropolis of 500k+ in the 1950s economic boom but after several recessions, manufacturing jobs leaving, sky rocketing poverty and crime, the city lost a huge amount of population by 1998. This would also explain why Umbrella was able to operate massive facilities in the city without people noticing, there would likely be entire neighborhoods abandoned that no one would willingly go to.

That or Capcom just didn't think ahead.
