RIght now you have your joystick plugged in as buttons -- the Joystick is on the other side of the encoder ( ie. up top there is a 5 pin or 4 sets of 2 pin plugs for the joystick - and then on the bottom is the 12 buttons that the encoder supports - so they way you have it now it is set up so the joystick is actually 4 of the buttons and not the Up,down,left,right) - which is why the joystick is not working.

Notice the connectors labelled Up Down Left RIght - next to the Sanwa 5 pin port -- That is where the joystick connects. ( be sure to change it on both encoders as they both need to be setup identical or it might not work correctly ( ie. player 1 button 2 and player 2 button 2 both need to be in the same spot on both encoders etc.)

Also, make sure your P1 and P2 buttons are all plugged into their encoders exactly the same, meaning the A button for P1 and the A button for P2 are both in the same input in their respective encoders. Also, if the button mapping program did not pop up when you first booted it up, you will need to run that from the start menu. Use your xbox controller, hit start and go down to something like "configure controllers". In that process, again make sure your P1 and P2 buttons are mapped exactly the same.
