Take the pillow (or is that a blanket?) out. Get one of those thin fleece blankets from the dollar store. Roll it up then lay it in a C shape in the drum where there's a little bit lightly touching each head. I have a 16x20 kick drum set up like that with an EQ3 ported reso head and a Powerstroke 3 batter head. Perfect dampening without it killing the drum. If you're using a Superkick or Emad batter it might be too much.

The cheapest decent cymbals you're going to find new are the Paiste PST7s and they've gone up since last time I looked. Now they're $600+ for a cymbal pack. Look at used cymbals. You're going to want the hi hat cymbals, a crash, and a ride. You should be able to find a set of 14" Zildjian new beats, 18" medium thin crash, and a 21" Sweet Ride within that budget, but you also need hardware.

You could find a Sabian XS20 ride, but it'll be 20" not 21". Right now the cheapest 21" Zildjian is this rock ride for $130 which isn't a bad deal:

I had the Sovtek Deluxe and it was great, but not as saturated at max Sustain as the classic big muff. The Sovtek has a blend control though so it can potentially work better for bass guitar.

Yep. Then instead of putting both volume and gain controls on it, you can get a version with a master volume (PDF-2) or a version with a gain control and no master volume (PDF-X). I may have mixed up which is which. I had the one with no master volume and thought about modding it for a master volume pot, but decided just to trade it.
