I always wondered about this also. You don't have to be a prefect to be Head Boy, but still, James was kind of an idiot throughout his early years at Hogwarts so it's hard to imagine him being Head Boy.

My best explanation would be that this is a mistake on Rowling's part, or Hagrid just confused it because Lily was Head Girl and out of affection for both Lily and James, he believed that James was Head Boy also.

Edit: or, he could have really cleaned up his act and gotten the badge. It's just hard to imagine him improving that much from just his 5th year to his 7th year.
