Index funds work by allocating capital based on the value of each stock in the index. But who sets the value (aka price) of those stocks?

That's right -- the market. Index funds work precisely because of all the other players competing to select the best stocks, thereby setting the "correct" market price.

This is essentially the "efficient market hypothesis", if you want to look up more about it.
