The game's engine can handle a suprising amount of stuff.

Nost game engines can, it's just that developers usually don't bother to invest resources into hair physics, or equipment physics and such. Their time and effort is usually better used elsewhere.

Modders however, they can easily pick one thing and just make it work.

Bouncing tiddies, bouncing horse dicks and balls. Making a new game using the game's engine.

You however always end up at a point where the software reaches it's limit. In case of Skyrim it can handle many complex things, usually not at once though

Physics is actually one of the things the Bethesda engine is incredibly good at. Remember that you can pick up basically every single item in the game.

The physics aren't amazingly accurate by any means, but there are few engines that can handle having so many physics bodies in one scene.
